Investment Background

Every fund damaged in August 2007 was running leverage, and the size of the leverage explains almost perfectly the ranking of who was destroyed and who merely had a bad week.

This is worth stating plainly because leverage is usually discussed as though it were a dial that multiplies both returns and risk symmetrically. That framing is wrong in a specific and dangerous way. Leverage does multiply returns and losses arithmetically. But its more important effect is not arithmetic at all — leverage converts a question of judgement into a question of timing, and it hands the timing decision to someone else.

An unlevered investor who is wrong for two years and right in year three earns the return of being right. A three-times-levered investor with the identical view, the identical securities and the identical eventual outcome does not earn that return, because somewhere in year one a margin clerk closed the position. The two investors had the same analysis. Only one of them owned the trade at the moment it paid.

Quantitative equity market-neutral funds in 2007 typically ran gross leverage of five to eight times, and some considerably more. The economic logic was reasonable on its own terms: a market-neutral book has low volatility, so an unlevered return of 1.5% per year is uninvestable, and leverage of six times converts it into a 9% return with what the models described as moderate risk.

That logic contains an assumption that the entire book is about: that the volatility observed historically is the volatility that will occur. When realised volatility rose by a factor of five over three days, six times leverage stopped being moderate and became terminal — not because the positions were worse, but because the leverage removed every option except selling.

What Leverage Actually Does to Your Decision Set

The honest way to describe leverage is not "it amplifies returns." It is this: leverage transfers control of your exit timing from you to your creditor.

The final row is the entire chapter. In August 2007 the analysis was vindicated within weeks. Levered funds did not collect, because the vindication arrived after the liquidation.

The Three Ways Leverage Kills, in Order of Subtlety

One — the margin call. The obvious mechanism. Price falls, equity in the account falls faster, the broker demands cash, and you sell at the worst available price. Everyone understands this one, which is why it is rarely the mechanism that actually causes the damage.

Two — the haircut change. Far more dangerous because it requires no price move at all. A prime broker looking at rising volatility can simply raise the collateral required against a position. Nothing has happened to your holdings; the terms of the financing changed. Suddenly a book that complied with all limits yesterday must be reduced by 30% today. In 2007 and again in 2008, changing financing terms forced more liquidation than price declines did.

Three — the risk-limit feedback loop. The most subtle and the most destructive. A fund's own internal risk system, observing elevated volatility, instructs it to reduce exposure. This is prudent behaviour. But when every fund's risk system observes the same elevated volatility in the same positions on the same day, prudent behaviour by each participant becomes a coordinated liquidation by all of them. Leverage is what makes the risk system's response urgent enough to be simultaneous. An unlevered holder can note the elevated volatility and do nothing.

Why Sophistication Increased the Danger

The quant funds carried high leverage precisely because their models told them their positions were low-risk. A market-neutral book with an estimated annualised volatility of 4% appears to support six times leverage comfortably; the resulting 24% portfolio volatility looks similar to an unlevered equity fund.

The estimate was not incompetent. It was accurate for the period sampled. But the leverage decision was made from the volatility estimate, and the volatility estimate was the single number most likely to be wrong in exactly the situation where leverage mattered.

This produces a perverse relationship: the better your risk model says the position is, the more leverage you apply, and therefore the more damage any error in the model produces. Sophistication did not reduce the fragility. It authorised the leverage that created the fragility.

Execution Rules

  1. Hold zero investment leverage, without exception, in any portfolio funding retirement spending. This means no margin borrowing, no leveraged or inverse ETFs, no naked short options, no structured notes with embedded gearing, and no portfolio-backed lines of credit used to fund living expenses. The entire lesson of this book is that the ability to wait is the only reliable defence, and every form of leverage sells that ability for extra return you do not need.

  2. Identify and eliminate your implicit leverage before worrying about explicit leverage. A mortgage carried into retirement while holding equities is a levered equity position, because the debt is fixed and the asset fluctuates. So is a high fixed spending commitment against a volatile portfolio. Retiring the mortgage, or holding a bond ladder matched to the fixed obligations, removes the leverage without any change in the equity allocation.

  3. Set the withdrawal rate so that a 40% equity decline never forces a sale of equities. Compute the annual spending you must fund, subtract guaranteed income such as Social Security or a pension, and hold the residual for two to three years in Treasury bills and short government bonds. If the arithmetic does not work at a 40% decline, the spending rate is a form of leverage and must be reduced — that is a plan defect, not a market forecast.

  4. Treat any position with a mandatory rebalancing or reset mechanism as leverage even when it is not called leverage. Daily-reset leveraged funds, volatility-target strategies, risk-parity products and covered-call funds with rolling obligations all contain mechanisms that force transactions at times you do not choose. Anything that must trade on a schedule set by its own construction shares the defining flaw of the 2007 quant book.

  5. Keep the index core permanently unencumbered. Never pledge core holdings as collateral, never hold them in a margin account with a borrowing balance, and never let a tactical or hedging sleeve create an obligation that could reach the core. The core exists to be held through anything; anything that could force its sale defeats its only purpose.

Retirement Application

The retiree's advantage is not that they are smarter than a quant fund. It is that they can be unlevered, and being unlevered is worth more than any model.

Consider the arithmetic. A retiree holding a 60/40 portfolio through a 35% equity decline sees the portfolio fall roughly 21%. That is unpleasant, and historically it recovers within a few years. A retiree holding the same allocation with a mortgage equal to 30% of the portfolio, or drawing 6% annually with no cash buffer, experiences the same market event as a structurally different one: the fixed obligations continue, the portfolio must be sold to meet them, and the sales occur at the bottom.

Same market, same allocation, same analysis. Different survivability, and the difference is entirely leverage in one form or another.

This is why the retirement prescription in this book is aggressively unexciting: a low-cost, globally diversified index core, no borrowing of any kind, a two to three year buffer of short government bonds and cash, and a withdrawal rate that survives a severe decline without forced sales. Any tactical or hedging position sits beside this structure, capped and funded from a defined sleeve, and never introduces an obligation.

Risk Management

  • Financing-term risk. Your access to leverage can be withdrawn for reasons unrelated to your portfolio, at the moment when it is most valuable. This applies to margin accounts, home equity lines and portfolio-backed credit alike. Never build a plan that assumes borrowing capacity will be available in a crisis.

  • Volatility-estimate risk. Any leverage set from an estimate of volatility inherits every error in that estimate, amplified. Since volatility estimates fail specifically in crises, leverage sized from them fails specifically in crises.

  • Obligation risk. Fixed commitments — a mortgage, a lease, tuition promises, an inflexible spending floor — act as leverage against a variable portfolio. Match them to fixed-income assets or reduce them, rather than assuming equity returns will cover them.

  • Concentration-through-leverage risk. Leverage magnifies concentration silently. A modest overweight held at three times gross becomes a dominant exposure. Measure concentration on a levered basis, not on notional weights.

What This Chapter Cannot Do

This chapter cannot tell you a safe amount of leverage, because the amount that is safe depends on a future volatility you cannot know. Every fund in the 2007 episode had computed a leverage level that was safe under the conditions it could observe, and the conditions changed.

It also cannot argue that leverage never adds value. Used against genuinely uncorrelated risks, with permanent capital and no external financing, it can. But every one of those conditions fails for an individual retiree, and none of them can be restored by careful analysis.
